Transitioning to the New Income Tax Regime? Discover Why Traditional Tax-Saving Instruments Remain Valuable

For many Indian taxpayers, the primary motivation for investing in tax-saving instruments has been to reduce tax liabilities. However, with the introduction of the new tax regime featuring lower rates and a higher standard deduction, a significant shift is occurring. Approximately 88% of individual taxpayers have transitioned to this new system, which limits the availability of traditional tax deductions and exemptions. Despite this change, several tax-saving instruments still provide substantial long-term financial benefits.

Life Insurance

Life insurance is often perceived merely as a tax-saving tool, but its true value lies in providing financial protection for families. In the event of unforeseen circumstances, life insurance ensures that families can manage daily expenses, repay debts, and achieve long-term goals without financial strain.

A suitable life cover should be at least 15-20 times an individual’s annual income, factoring in outstanding loans, dependents, and long-term commitments. Taxpayers under the new regime should not abandon their life insurance policies solely due to the lack of tax deductions. Instead, they should evaluate these policies based on the protection they offer and their overall suitability.

Health Insurance

Incorporating health insurance into a financial plan is essential for safeguarding savings against unexpected medical expenses. Regardless of the tax regime, health insurance serves to protect financial goals and family wealth.

Adequate health coverage can mitigate the financial impact of significant medical costs, which could otherwise derail plans for retirement, education, or home purchases. The appropriate sum insured should be determined by factors such as family size, age, health conditions, and local medical expenses.

National Pension System (NPS)

The new tax regime retains two key deductions, including the employer’s contribution to the National Pension System (NPS). This contribution, which can be up to 14% of an employee’s salary, is exempt from taxable income.

NPS is designed to help individuals accumulate a retirement corpus, distinguishing it from investments aimed at short- or medium-term goals. It encourages long-term investing and offers diversification across various asset classes, making it a valuable component of retirement planning.

Public Provident Fund (PPF)

The Public Provident Fund (PPF) remains a reliable option for long-term, stable returns, offering a government-backed interest rate of 7.1% per annum. While it may not match the growth potential of equity investments, PPF provides guaranteed, tax-free returns, appealing to risk-averse investors.

PPF’s 15-year tenure allows for long-term compounding, and its structure encourages disciplined investing. The interest and maturity amounts are tax-free under both tax regimes, making it a solid choice for those seeking stability.

Savings Schemes – NSC & SSY

The National Savings Certificate (NSC) offers a fixed-income investment option for those wary of market volatility. With a defined tenure and government backing, NSC encourages investors to commit funds without the risk associated with equity markets.

The Sukanya Samriddhi Yojana (SSY) is tailored for long-term savings for a girl child’s future needs. This scheme promotes disciplined savings and helps parents build a dedicated corpus for education and other significant milestones. Its structure ensures that funds are not diverted for short-term expenses, fostering goal-oriented investing.
