India Strengthens Forex Reserves Amid US-Iran Conflict
India’s foreign exchange reserves have reached a historic high of over $740 billion, following a significant increase in recent weeks. The Reserve Bank of India (RBI) reported that reserves hit a record of $729 billion last week, with further growth observed this week. This surge comes amid the ongoing US-Iran conflict, which has pressured the Indian rupee and foreign exchange reserves due to rising fuel costs and gold imports.
RBI’s Strategy for Forex Reserves
To bolster its foreign exchange reserves, the RBI implemented a special dollar swap scheme in June, which has garnered $136.38 billion. This initiative incentivized Indian banks to attract foreign-currency deposits from non-resident Indians (NRIs) by absorbing currency-hedging costs on FCNR(B) deposits. This approach reduced exchange-rate risks for banks, enabling them to offer more competitive returns to depositors.
The FCNR(B) scheme has proven successful, with deposits totaling $127.23 billion, alongside contributions from overseas foreign-currency bonds and external commercial borrowings. The RBI’s strategy tapped into India’s large diaspora, significantly supporting the rupee during a time of economic uncertainty.
Impact on the Rupee
The influx of foreign currency has led to the rupee appreciating to a two-month high, closing at 94.48 against the dollar, a gain of 49 paise or 0.5%. Experts suggest that without the FCNR scheme, the rupee’s depreciation would have been more pronounced. The RBI’s efforts to attract foreign currency deposits have provided a buffer against external pressures, although the rupee’s value is still influenced by broader market forces.
Challenges Ahead
Despite the record forex reserves, challenges remain. The ongoing US-Iran war continues to impact energy imports, and foreign investors are still withdrawing capital. While the increase in reserves offers a protective shield for the economy, experts caution that external pressures could lead to volatility. The RBI’s swap facility has been crucial in rebuilding reserves, but analysts emphasize the need for a more favorable balance of trade to ensure long-term stability.
