Japan Government Greenlights Historic 122 Trillion Yen Budget

The Japanese government has unveiled a historic budget of 122.3 trillion yen (approximately $782 billion) for the fiscal year starting April 2026. This budget aims to address escalating defense costs and increasing social security expenditures amid persistent inflation. Prime Minister Sanae Takaichi is spearheading this financial plan, which includes a significant allocation for military enhancements in response to deteriorating relations with China.

Record Budget Allocation and Defense Spending

The newly approved budget marks a substantial increase from the previous year’s allocation of 115 trillion yen, reflecting Japan’s commitment to bolstering its defense capabilities. A notable portion of this budget, approximately nine trillion yen, is earmarked for defense spending. The Japanese Defense Ministry has emphasized the urgent need to “fundamentally strengthen” the nation’s defense posture, citing the most complex security environment since World War II. Central to this initiative is the proposed SHIELD coastal defense system, which aims to utilize drones to thwart potential invasions. The government anticipates that the SHIELD system will be operational by March 2028, although specific details regarding its deployment along Japan’s coastline remain undisclosed.

As Japan embarks on this ambitious spending plan, concerns are mounting regarding the implications for public debt. The country already holds the highest debt-to-GDP ratio among major economies, projected to reach 232.7 percent this year, according to the International Monetary Fund. Recent parliamentary approval of a substantial extra budget, which includes a 21.3 trillion yen stimulus package, has further fueled market anxieties. The financial markets have reacted to these developments, leading to a decline in the value of the yen and an increase in yields on Japanese government bonds. Analysts have drawn parallels to the bond market turmoil experienced in the UK in 2022, raising questions about the sustainability of Japan’s fiscal policies.

Prime Minister Takaichi’s Economic Strategy

Prime Minister Takaichi has advocated for aggressive government spending as a means to stimulate economic growth. In a recent press conference, she argued against austerity measures, asserting that Japan should enhance its national strength through proactive fiscal policies. Takaichi has also expressed her commitment to maintaining fiscal responsibility, dismissing any notions of irresponsible bond issuance or tax cuts. Despite the potential for market turmoil, experts like Takahide Kiuchi from Nomura Research Institute believe that the current budget size is unlikely to shock the bond market. However, any increase beyond 125 trillion yen could exacerbate existing tensions in the financial markets, potentially leading to adverse effects on the economy and the daily lives of citizens.

Challenges Ahead: Inflation and Demographic Issues

In addition to fiscal challenges, Japan faces significant demographic hurdles, including an aging population and low birth rates. These factors contribute to rising social security costs, which the new budget aims to address. Takaichi, who assumed office in October, has made combating inflation a priority in response to public dissatisfaction over rising prices.
